Basel II
Also called Revised Capital Framework 2004, International Convergence of Capital Measurement and Capital Standards: Revised Framework
The revised capital framework released by the Basel Committee in June 2004 that made capital more risk-sensitive and organised regulation into three pillars.
Explained
Basel II kept the 8% minimum but changed how risk is measured and added two new pillars:
- Pillar 1, Minimum capital requirements: covers credit, market and operational risk. Credit risk can use the Standardized Approach or Internal Ratings Based (foundation or advanced) approaches; operational risk can use the Basic Indicator, Standardized or Advanced Measurement approaches.
- Pillar 2, Supervisory review process: banks run an internal capital adequacy assessment (ICAAP) and supervisors review it and can require more capital.
- Pillar 3, Market discipline: public disclosure of capital and risk information.
In Nepal NRB adopted Basel II in simplified form through the Capital Adequacy Framework 2007 (updated July 2008), prescribing the Simplified Standardized Approach for credit risk, the Basic Indicator Approach for operational risk and a Net Open Position approach for market risk, because rating practices and data did not support advanced methods. National-level B class institutions ran it in parallel from FY 2067/68; it still governs non-national B class and all C class institutions.
In Nepal
Nepal chose simplified approaches because of limited external credit rating practice; banks need NRB's prior written approval to use any advanced approach.
