Basic Indicator ApproachBIA
Also called BIA for operational risk
The simplest Basel method for operational risk capital, in which the charge is a fixed percentage of the bank's average annual gross income over the previous three years.
Explained
Operational risk is the risk of loss from failed internal processes, people and systems or from external events. Basel II added a capital charge for it.
NRB prescribes the Basic Indicator Approach in both capital frameworks. Gross income (broadly net interest income plus non-interest income) of the previous three years is averaged, years with negative or zero income being excluded, and a fixed percentage is applied. The charge is then converted into risk-weighted exposure and added to the CAR denominator.
Pillar 2 add-ons apply on top: banks that do not adopt sound operational risk practices can face an extra charge of 2% to 5% of the previous year's gross income, and if gross income was negative in all of the last three years, 5% of net credit and investments is used as the charge.
