Liquidity Management
Also called Liquidity Risk Management, Bank Liquidity Management
The way a bank plans and controls its cash, liquid assets and funding so that it can meet withdrawals and payment obligations on time at reasonable cost, while still earning on idle funds.
Explained
A bank borrows short (deposits) and lends long (loans), so it must balance liquidity against profitability.
At bank level (Directive 5, point 6 of the NRB Unified Directive), an institution must:
- adopt a board-approved liquidity risk management policy suited to its size and business,
- classify assets and liabilities into maturity buckets (up to 90 days, 91-180, 181-270, 271 days-1 year, over 1 year) and send the quarterly liquidity profile to NRB within 15 days of each quarter end,
- run an Asset Liability Committee (ALCO) that meets regularly,
- keep a contingency funding plan for liquidity stress,
- have the board and senior management review liquidity reports, with ALCO decisions reported to the board quarterly,
- set internal limits (for example on CRR, SLR and credit/deposit ratios) within its risk appetite.
It must also meet NRB's ratios: CRR 4%, SLR 12% or 10%, CD ratio within 90%.
At system level, NRB manages banking liquidity through open market operations, the interest rate corridor (SDF and SLF), NRB bonds and the CRR.
In Nepal
Nepal has swung between liquidity shortages (when credit outran deposits) and large excess liquidity (when remittance inflows rose and credit demand was weak), so liquidity management features heavily in exam questions.
