Hypothecation
Also called Hypothecation charge
Hypothecation is a charge on movable assets such as stock, receivables or vehicles given as security, where the borrower keeps both ownership and possession of the goods.
Explained
Hypothecation is the usual security for working capital loans. The borrower keeps the stock in its own warehouse and uses it in business, while the bank has a charge over it through a hypothecation deed. Because the bank does not hold the goods, it controls risk by:
- asking for regular stock statements and debtors lists,
- inspecting stock periodically,
- keeping a margin between stock value and drawing power,
- requiring insurance with the bank as beneficiary.
If the borrower defaults, the hypothecation can be converted into a pledge: the bank takes possession of the goods and sells them. In Nepal, charges over movable property are registered at the Secured Transactions Registry under the Secured Transactions Act, 2063.
Compare: pledge (possession with lender), mortgage (immovable property), lien (right to retain).
