Capital Adequacy RatioCAR
Also called CCAR, Capital to Risk-weighted Assets Ratio, CRAR, Capital Fund Ratio,
Formula
CAR = (Tier 1 capital + Tier 2 capital) / Total risk-weighted exposure × 100
- Numerator
- Eligible total capital fund (Tier 1 + Tier 2, after regulatory deductions)
- Denominator
- Total risk-weighted exposure (credit + market + operational risk RWE + Pillar 2 adjustments)
NRB limit: Class A banks and national-level Class B development banks (CAF 2015): minimum total capital 8.5% of RWE plus 2.5% capital conservation buffer, i.e. 11%. Other Class B and all Class C institutions (CAF 2007): minimum total capital fund 10% of RWE.
NRB Unified Directive 2082, Directive 1 with Annex 1.1 (Capital Adequacy Framework 2015) and Annex 1.2 (Capital Adequacy Framework 2007) · applies from . Limits change with each monetary policy and directive, so check the latest notice before the exam.
The ratio of a bank's total regulatory capital (Tier 1 plus Tier 2) to its total risk-weighted exposure. It shows how much loss-absorbing capital a bank holds against the risks in its assets and operations.
What the value tells you
A higher ratio means a larger capital cushion against losses and more room to grow lending; a ratio below the minimum signals weak solvency and triggers NRB corrective action and dividend restrictions.
Explained
Capital adequacy is the central prudential measure under the Basel accords. In Nepal it is set by Directive 1 of the NRB Unified Directive
- Class A banks and national-level Class B development banks compute it under the Capital Adequacy Framework 2015 (Basel III based).
- Other Class B and all Class C institutions use the Capital Adequacy Framework 2007 (updated July 2008) (Basel II based).
Total risk-weighted exposure is credit risk RWE plus market risk RWE plus operational risk RWE plus supervisory (Pillar 2) adjustments. Credit risk uses the Simplified Standardized Approach, operational risk the Basic Indicator Approach and market risk the Net Open Position approach.
Banks must maintain the minimum at all times, prepare the capital return from each month-end balance sheet, get it certified by the internal auditor and submit it to NRB within 7 days of month end. Failure triggers Prompt Corrective Action, and a bank below the minimum cannot declare cash dividend or bonus shares.
Example
A bank has Tier 1 capital of Rs 9 billion, Tier 2 capital of Rs 3 billion and total risk-weighted exposure of Rs 100 billion.
CAR = (9 + 3) / 100 × 100 = 12%, which is above the 11% requirement (8.5% minimum plus 2.5% conservation buffer) for a commercial bank.
In Nepal
Commercial banks report CAR monthly to NRB and disclose it quarterly. Exam questions usually ask the 11% total requirement for commercial banks (8.5% + 2.5% CCB) and the 10% total requirement under the 2007 framework for other B and C class institutions.
