Regulatory Reserve
Also called Regulatory Adjustment Reserve
A reserve that NRB requires banks to create by transferring part of retained earnings so that profits recognised under NFRS but not yet realised, or not acceptable to the regulator, are not paid out as dividends.
Explained
Under Directive 4 (accounting policy and financial statements) of the Unified Directive, after statutory appropriations a bank must make these regulatory adjustments by debiting retained earnings and crediting the regulatory reserve before declaring dividends:
- Accrued interest receivable on loans (net of tax, bonus and statutory funds); reversed when cash is received.
- Interest capitalized reserve (ICR) for capitalized grace-period interest booked as interest capitalized term loan.
- Shortfall of NFRS impairment compared with loan loss provision required by Directive 2.
- Unrealised fair value gains on investments and other assets.
- Non-banking assets (net of tax, bonus and statutory funds), released when the asset is sold or used.
- Net deferred tax assets related to distributable profit.
The reserve cannot be distributed. Parts of it, such as accrued interest on pass loans, the ICR and reserve for non-banking assets booked within 24 months, are eligible for Tier 2 capital.
Example
A bank books Rs 500 million of interest income that has accrued but not been collected. After deducting tax, staff bonus and statutory funds, the balance is moved from retained earnings to the regulatory reserve, so it cannot be paid as dividend until collected.
In Nepal
The regulatory reserve exists because NFRS accrual accounting can show profits that NRB does not regard as safe to distribute.
