Liquidity Crunch
Also called Liquidity Shortage, Liquidity Crisis,
A situation in which banks run short of loanable funds, so interbank rates rise, lending slows and banks compete for deposits.
Explained
A liquidity crunch appears when credit grows faster than deposits, when remittance or other inflows slow, when the government collects large revenue but delays spending, or when depositors lose confidence.
Signs:
- the weighted average interbank rate rises toward the top of the corridor,
- banks hit the CD ratio ceiling and stop new lending,
- deposit rates rise and banks bid aggressively for fixed deposits,
- heavy use of NRB's standing liquidity facility and repo.
Responses:
- by NRB: repo and outright purchase auctions, the standing liquidity facility at the corridor ceiling, refinance, lowering the CRR, and as a last resort emergency lending under the NRB Act,
- by banks: activating the contingency funding plan, selling or repoing government securities, borrowing in the interbank market and slowing credit.
In Nepal
Nepal saw repeated liquidity crunches when credit outran deposit growth, which led NRB to tighten lending ratios and later move from the CCD ratio to the CD ratio.
