Excess Liquidity
Also called Surplus Liquidity, Liquidity Glut
A situation in which banks hold more loanable funds and reserves than they can lend or invest profitably, beyond what regulation and prudence require.
Explained
Excess liquidity builds up when deposits grow faster than credit demand. In Nepal the usual drivers are strong remittance inflows, tourism earnings, government spending late in the fiscal year and weak private credit demand.
Effects:
- interbank and treasury bill rates fall to the bottom of the interest rate corridor,
- banks cut deposit and lending rates,
- bank margins shrink and idle funds earn little,
- risk of credit flowing to speculative areas such as shares and real estate.
How NRB absorbs it:
- deposit collection auctions and the standing deposit facility (SDF), which sets the floor of the corridor,
- reverse repo and outright sale of securities,
- issuing NRB bonds for structural liquidity (for example Rs 200 billion of one-year NRB bonds issued in Poush 2082),
- in extreme cases, raising the CRR.
The weighted average interbank rate staying near the SDF rate is the clearest sign of excess liquidity.
In Nepal
NRB's Monetary Policy 2083/84 notes that remittance, tourism income and public spending keep adding liquidity, so the challenge of managing liquidity continues.
