Floating Interest Rate
Also called Variable rate, Adjustable interest rate
A floating interest rate moves up or down with a benchmark; in Nepal the benchmark is the bank's base rate plus a fixed premium.
Explained
Under a floating rate the borrower carries the interest rate risk: when the base rate rises, the loan rate rises, and vice versa.
Formula used in Nepal: Loan interest rate = Base rate + Premium (for example, base rate + 2 percentage points).
NRB rules (Directive 15)
- All loans must be linked to the base rate, and no loan may be priced below the average base rate of the last three months (except government or donor concessional programmes).
- Floating rates are revised monthly, only to the extent of the change in the last three months' average base rate. Banks may cut rates by more than that or choose not to raise them, but the benefit must go to all customers equally.
- The core banking system must change rates automatically in line with the base rate.
- The premium written in the offer letter cannot be raised later.
