Phillips Curve
Also called Inflation-Unemployment Trade-off
The Phillips curve shows an inverse relationship between inflation and unemployment in the short run: lower unemployment tends to come with higher inflation, and vice versa.
Explained
A. W. Phillips (1958) found that UK wage inflation was high when unemployment was low. Economists later restated it as a trade-off between price inflation and unemployment.
Policy meaning: governments could "buy" lower unemployment by accepting higher inflation, using expansionary fiscal or monetary policy.
Criticism and the long run:
- Friedman and Phelps argued that once people expect higher inflation, wages adjust, and unemployment returns to its natural rate. The long-run Phillips curve is vertical: no lasting trade-off.
- The stagflation of the 1970s (high inflation with high unemployment) broke the simple curve.
- The modern expectations-augmented Phillips curve adds inflation expectations and supply shocks.
Relevance for Nepal: Nepal's inflation is strongly influenced by Indian inflation and supply factors, and a large share of employment is informal or abroad, so the domestic trade-off is weak. NRB's monetary policy uses an inflation target (around 5%) rather than an unemployment target.
In Nepal
Monetary Policy 2082/83 projected inflation around 5.0% for 2025/26 and noted that Indian inflation directly influences Nepal's inflation.
