Also called Penalty interest, Default interest
Penal interest is the extra interest a bank charges on overdue principal or instalments when a borrower fails to pay on the due date.
Explained
Penal interest compensates the bank for late payment and encourages discipline, but NRB limits it to protect borrowers.
NRB rules (Directive 15)
- The loan agreement must state the penal rate, which cannot exceed 2 percentage points a year.
- Penal interest is charged only on the overdue instalment principal, only for the period of delay, and no interest may be charged on penal interest.
- The premium on a loan cannot be raised after approval, but a penalty rate can be added if the borrower misuses the loan or damages the collateral.
- NRB has at times waived penal interest in relief packages (for example for borrowers who cleared dues within 30 days of the due date up to Jestha 2080, and for contractors).
