Interest Rate RiskIRR
Also called Interest Rate Risk in the Banking Book, IRRBB
Interest rate risk is the risk that changes in market interest rates reduce a bank's net interest income or the value of its assets and liabilities.
Explained
It arises mainly from repricing mismatch: assets and liabilities reprice at different times.
NRB Directive 5, point 8 prescribes a gap method:
- Include only interest-sensitive assets and liabilities; exclude cash and non-interest-bearing accounts from gap analysis.
- Floating-rate loans go into the bucket when their rate next resets; loans tied to a reference such as the treasury bill rate go into the shortest bucket.
- Gap = interest-sensitive assets minus interest-sensitive liabilities in each time bucket; it may be positive or negative. A cumulative gap is also computed.
- Impact on profit is estimated by applying a rate change (generally 1%) adjusted for the time in the bucket: IRC = (days in bucket / 365) × rate change. For a 90-day bucket and a 1% change, IRC = 90/365 × 0.01 = 0.0025.
- Submit the interest rate sensitivity statement (Annex 5.2) quarterly within 15 days of quarter end.
- Assess interest rate impact before launching new products, and develop pricing and repricing strategies.
Example
A bank has Rs 500 crore of interest-sensitive assets and Rs 600 crore of interest-sensitive liabilities in the 0-90 day bucket, a negative gap of Rs 100 crore. If rates rise 1%, the approximate fall in income is 100 crore × 0.0025 = Rs 25 lakh.
