Bond
Also called Fixed Income Security,
A bond is a debt security in which the issuer borrows money from investors and promises to pay periodic interest (coupon) and repay the face value at maturity.
Explained
Key terms:
- Face (par) value: amount repaid at maturity.
- Coupon rate: annual interest as a percentage of face value.
- Maturity: date of repayment.
- Yield: actual return based on market price; current yield = annual coupon / market price.
- Credit rating: indicates default risk.
Price-yield relationship: bond prices move inversely to interest rates. When market rates rise, existing bond prices fall, and vice versa. Longer maturities are more sensitive (higher duration).
Issuers: governments (T-bills and development bonds), companies and banks (debentures), and multilateral bodies.
Risks: interest rate risk, credit (default) risk, liquidity risk, inflation risk and reinvestment risk.
In Nepal, "debenture" is the common term for corporate bonds; government bonds are called development bonds or savings bonds.
Example
A Rs 1,000 bond with a 10% coupon trades at Rs 950. Current yield = 100 / 950 × 100 ≈ 10.5%.
