Moral Suasion
Also called Jawboning,
A qualitative monetary tool in which the central bank persuades banks, through meetings, appeals and public statements, to act in line with policy without issuing binding rules.
Explained
Moral suasion relies on the central bank's authority as regulator and supervisor. The central bank may ask banks to:
- slow lending to speculative sectors such as shares or land,
- increase lending to productive or priority sectors,
- avoid aggressive deposit rate competition,
- pass policy rate cuts on to borrowers faster,
- restructure loans for borrowers hit by disasters.
Strengths: quick, flexible, no formal rule-making. Weaknesses: not legally binding, effectiveness depends on banks' cooperation and the regulator's credibility; it works better in a concentrated banking system where the regulator has close contact with all banks.
It belongs with other qualitative or selective tools (credit rationing, margin requirements, direct action), as opposed to quantitative tools such as OMO, CRR and the bank rate.
