Financial Derivatives
Also called Derivatives, Forwards, Futures, Options, Swaps
A financial derivative is a contract whose value depends on (is derived from) the price of an underlying asset such as a currency, interest rate, share, index or commodity.
Explained
Main types:
- Forward: a private (OTC) agreement to buy or sell an asset at a fixed price on a future date; e.g. a bank's forward contract to sell US dollars to an importer in three months.
- Futures: standardised forward contracts traded on an exchange with daily margining.
- Options: the right, but not the obligation, to buy (call) or sell (put) at a set price; the buyer pays a premium.
- Swaps: exchange of cash flows, e.g. fixed for floating interest (interest rate swap) or one currency for another (currency swap).
Uses: hedging (reducing risk), speculation (taking risk for profit) and arbitrage (profiting from price differences).
Risks: leverage magnifies losses, counterparty default, complexity and lack of transparency (they played a role in the 2008 global crisis).
In Nepal the derivatives market is very limited: banks mainly offer foreign exchange forwards and swaps to customers. NRB's Directive 5 requires forward purchases, sales and other derivatives to be included in a bank's foreign exchange net open position.
