Demand and Supply
Also called Law of Demand, Law of Supply, Market Equilibrium
Demand is the quantity of a good buyers are willing and able to buy at each price; supply is the quantity sellers are willing to offer at each price. Their interaction sets the market price.
Explained
Law of demand: other things remaining the same, as price rises, quantity demanded falls (inverse relation), so the demand curve slopes downward. Reasons: substitution effect, income effect and diminishing marginal utility. Exceptions include Giffen goods and prestige (Veblen) goods.
Determinants of demand: price, consumer income, prices of related goods (substitutes, complements), tastes, expectations and population.
Law of supply: other things remaining the same, as price rises, quantity supplied rises (direct relation), so the supply curve slopes upward.
Determinants of supply: price, cost of inputs, technology, taxes and subsidies, prices of other goods, expectations and number of sellers.
Equilibrium: where demand equals supply. Above it there is surplus (price falls); below it there is shortage (price rises).
Movement vs shift: a price change causes movement along a curve; a change in other determinants shifts the whole curve.
Elasticity measures responsiveness: price elasticity of demand = % change in quantity demanded / % change in price.
Example
If the price of a loan product falls from 12% to 10% and loan applications rise from 100 to 130, the price elasticity of demand = 30% / −16.7% ≈ −1.8 (elastic).
